The five OCI components

ComponentWhat accumulates there
Debt instruments through OCIFair value gain or loss on debt instruments measured at FVOCI, until the debt instrument is derecognised. Classification depends on both the business model for managing the portfolio and the contractual cash flow characteristics
Equity instruments through OCIThe cumulative fair value gain or loss on equity investments where the company has exercised its irrevocable option to designate them at FVOCI
Effective portion of cash flow hedgesThe portion of the gain or loss on the hedging instrument determined to be an effective hedge
Revaluation surplusIncreases in carrying amount on revaluation under Ind AS 16
Exchange differences on translating foreign operationsDifferences on translating a foreign operation's statements from functional currency to presentation currency under Ind AS 21

Plus a residual: other items of other comprehensive income (specify nature) — anything else the relevant Ind AS requires to be presented in OCI.

Debt and equity at FVOCI do not behave the same way

They sit in adjacent columns and are frequently treated as a pair. They are not.

For debt instruments, the accumulated balance stays there until the instrument is derecognised — at which point it recycles to profit or loss. The classification is not a choice either: it follows from the business model test and the cash flow characteristics test in Ind AS 109.

For equity instruments, the designation is an irrevocable option, and the cumulative gain or loss never reaches profit or loss at all. On disposal it can only be transferred within equity — which is what the "transfer to retained earnings" line in the Other Equity reconciliation exists to capture.

The consequence for readers is that two apparently similar OCI components carry very different information about future earnings: one is deferred profit or loss, the other never will be.

Cash flow hedge mechanics among the OCI components

For all qualifying cash flow hedges, the cash flow hedge reserve is adjusted to the lower of:

  1. the cumulative change in the fair value of the hedging instrument; and
  2. the cumulative change in the fair value of the hedged item attributable to the hedged risk.

The portion of the gain or loss on the hedging instrument determined to be an effective hedge — the portion offset by the change in the cash flow hedge reserve — is recognised in OCI. Ind AS 109 also requires that exchange differences on monetary items qualifying as hedging instruments in a cash flow hedge are recognised initially in OCI to the extent the hedge is effective.

The "lower of" test is what confines the reserve to the effective portion; anything beyond it falls to profit or loss immediately.

Revaluation surplus and its asymmetry

Under Ind AS 16, an increase in carrying amount on revaluation shall be recognised in OCI and accumulated in equity under the heading of revaluation surplus — except to the extent that it reverses a revaluation decrease of the same asset previously recognised in profit or loss, in which case it goes to profit or loss.

Symmetrically, decreases as a result of revaluation are recognised in OCI, reducing the amount accumulated in revaluation surplus, to the extent of any credit balance existing in the revaluation surplus in respect of that asset — and beyond that balance, to profit or loss.

The tracking is per asset, not per class. A surplus on one building cannot absorb a deficit on another.

Common mistakes

  • Recycling the cumulative gain on FVOCI-designated equity to profit or loss on disposal.
  • Recognising the full hedging instrument gain in OCI without the "lower of" test.
  • Offsetting revaluation decreases against surplus on a different asset.
  • Leaving the residual head of OCI components unspecified as to nature.

How are fair value gains on debt instruments at FVOCI presented?

Any fair value gain or loss on debt instruments measured at FVOCI is presented as part of Other Equity under that heading until the debt instrument is derecognised.

What about equity instruments at FVOCI?

Companies have an irrevocable option to designate investments in equity instruments to be measured at FVOCI, and for such instruments the cumulative fair value gain or loss is presented as part of Other Equity under that heading.

Any fair value gain or loss on debt instruments measured at FVOCI is presented as part of Other Equity under that heading until the debt instrument is derecognised.

Companies have an irrevocable option to designate investments in equity instruments to be measured at FVOCI, and for such instruments the cumulative fair value gain or loss is presented as part of Other Equity under that heading.

For qualifying cash flow hedges the component of Other Equity associated with the hedged item is adjusted to the lower of the cumulative change in the fair value of the hedging instrument and the cumulative change in the fair value of the hedged item attributable to the hedged risk. The effective portion of the gain or loss on the hedging instrument is recognised in OCI.

Under Ind AS 16, an increase in carrying amount on revaluation is recognised in OCI and accumulated in equity as revaluation surplus — except to the extent it reverses a revaluation decrease of the same asset previously recognised in profit or loss. Decreases are recognised in OCI to the extent of any credit balance existing in the revaluation surplus for that asset.

Under Ind AS 21, exchange differences arising on translating the financial statements of a foreign operation from functional currency to presentation currency are included in this head of OCI.
