The eight checks in a pre-appointment review

For being a good and effective independent director, it is very important that one prepares oneself fully for the responsibilities and conduct a due diligence of the entity. Following are some of the key activities listed to help such assessment and preparation:

  1. Review the financial statements for last three years along with Directors' report, notes to accounts and auditors report — this helps to understand the business profitability, market scenario, management approach, management initiatives and view on the business operations, discrepancies in the operations, un-common spikes in the trends of revenue and profitability.
  2. Debt exposure — payment of interest and payment of dividend — this would give indication of cash-flow and fund flow management and return on investment to the stakeholders.
  3. List of Key Management Personnel and its duration of service with the entity and general attrition of management staff — this gives the indication of professional management, and employee satisfaction reflecting effective employee policies.
  4. Structure of corporate controls, subsidiaries and cross management — this gives interdependency of management and transparency of business transaction and related party transactions.
  5. Review of Promoters' holdings and pledging of shares — this gives indication of business stability and cash-flow management.
  6. Basic financial ratios — gives financial health of the business.
  7. Nature of industry, Competition, market share, capacity utilization — this helps to determine the sustainability and market position and potential of the business.
  8. Search report from ROC — this would help to give information about statutory compliances and security and debt exposure.
The two items in this pre-appointment review that do not come from the company

Six of the eight can be answered from documents the company will happily supply. Two cannot, and they are the ones that matter most.

The ROC search report is obtained independently, from the public record. It shows registered charges — how much of the company's assets are already secured, and to whom — and the filing history, which is a direct measure of compliance discipline. A company that files late, or that has charges nobody mentioned in the board pack, has told you something before you join.

Management attrition is the second, and it is not a document at all. The duration of service of the key management personnel and the general attrition of management staff have to be assembled by asking and observing. A finance function that has had three chief financial officers in four years is a fact no annual report states, and it is among the strongest available indicators of what happens to people who raise objections.

Note also the framing of item 1. The purpose of reading three years of accounts is not to verify the numbers — the auditor has done that — but to find discrepancies in the operations and un-common spikes in the trends of revenue and profitability. A single year cannot show a trend, which is why the period is three.

Item 5 pairs with item 8. Pledging of shares by promoters, read alongside the charges disclosed in the ROC search, gives the real picture of who is financially exposed and how control might change.

What each check answers

Why the pre-appointment review happens before acceptance

The point of the exercise is stated plainly elsewhere in the handbook: with such knowledge acquired and considered, the decision whether or not to join can be made with some assurance about what the newcomer is letting himself or herself in for.

And it connects directly to liability, since an independent director is exposed where he had not acted diligently. Diligence begins before the first meeting.

Common mistakes

  • Skipping the ROC search because the company supplied its own documents.
  • Reading one year of accounts instead of three.
  • Asking for the KMP list but not for tenure and attrition.
  • Completing the pre-appointment review after accepting the seat.
